sounds like you have air in the system. before you do the air removal you might want to do a flush and fill. to get any remaining sludge out.
I have two great videos from Eric. how to bleed a cooling system.how to diagnose and flush a heater core.these should aid you in diagnoses.

Just take the rad cap off and put th heater on high heat (no fan) and let it idle for a good 30min and watch for bubbles.
Also feel the hoses going to the heater core once the car has warmed up to see if one is really hot and one is cold, if so the heater core is clogged.Quoted From Trcustoms719:

Should I just keep on letting it run until I didn’t see any more bubbles? Would that fully bleed the air out of the system?
If you’re seeing bubbles still, then there’s still more than likely air in your system. Air doesn’t transfer heat as efficiently as coolant does, so those bubbles can cause erratic heat situations as they get circulated in your system (areas of very hot). Do another full flush and refill and let us know how it goes 😛
The links posted above should be everything you need to successfully bleed your cooling system and no, you do not need a bleeder valve either.
OK first on Toyotas of that vintage I often find that green coolant gets mixed with red and causes that sludge you spoke of, it may not have been oil.
That said as far as your issue I would also say you should start by bleeding the air out of the cooling system, the video links posted show step by step how to do this properly and how long you should do it for, please watch the ‘Bleeding A Cooling System’ video and perform that procedure and see if you still have a problem. I suspect the small bubbles you see are normal and NOT the air in the system that is trapped but rather the coolant itself starting to boil, you must follow the procedure in the video in order to properly bleed the system and know that you have purged all the air. BTW don’t worry if you don’t have a bleeder valve as it’s only there to make filling the system easier. Once you bleed the system out according to the video stop back and give us an update and we’ll take it from there.
